  1. BACKGROUND

In the wake of 2010 elections, additionally aggravated by the tightening fiscal space in light of the global economic crisis, the fiscal policy in Bosnia and Herzegovina (BiH) experienced a serious set-back. Until 2009, supported by the 2005 indirect taxation reform, revenues were growing and fuelling increased public expenditures. At the same time, difficult reforms necessary to consolidate and restructure expenditures (i.e. wage bill, social sector expenditures and veterans benefits) were constantly delayed. By pursuing expansionary fiscal policy and delaying reforms, authorities in BiH have missed the opportunity to create fiscal space and generate savings.

Towards the end of 2008, the world was hit by global financial sector crisis that translated into recession during 2009 and subsequent slow recovery. As a small open economy primarily dependent on external demand, BiH experienced significant contraction of international trade flows, translating into a significant drop of indirect tax revenues, most notably the VAT. As indirect tax revenues represent almost one half of overall general government revenues (including social contributions) and two thirds of budget revenues, excluding extra-budgetary funds, it was obvious that maintaining pre-crisis expenditure levels will be impossible. Under such circumstance the “competition for revenues” between the State and Entities and between Entities themselves, made formulation and implementation of the State-wide fiscal policy virtually impossible.

Under such circumstances, agreement on the Global Fiscal Frameworks for the country for 2011–2013 and 2012–2014, and State budgets for 2011 and 2012 could not be reached, and the State remained in temporary financing throughout 2011, at the level of expenditures below that of 2010. Moreover, Entities could often not reach an agreement regarding the allocation of remaining Single Account revenues, resulting in application of temporary coefficients and calls for dissolution of the Single Account. Fiscal Policy became a series of ad-hoc fire-fighting decisions.

 

RATIONALE: FRAMEWORK FOR THE FISCAL POLICY FORMULATION AND IMPLEMENTATION

Towards the end of 2011 the reinforced European Union governance package came into force. The legislative changes that are a part of the package envisage a reinforced budget preparation and surveillance mechanisms and processes, along with increased emphasis on expenditure consolidation and medium-term expenditure planning.

As Bosnia and Herzegovina is a potential candidate for EU membership, it should strive to gradually align its budgeting practices to that of the EU member-states. Moreover, the objectives and measures set in the EU package are highly relevant and appropriate for BiH, as it develops broader and enhanced surveillance of fiscal policies, but also of macroeconomic policies and structural reforms. As BiH enter the later stages of the EU accession process, the current recommendations will become a compulsory course of action for EU membership. In the area of fiscal policy, the following measures will become instrumental in improving fiscal policy-making, reducing macro-economic imbalances and ensuring competitiveness:

1) Reinforcing medium-term budget planning processes, institutions and documents. Setting minimum requirements for the quality of institutions should trigger a substantial improvement of the budgetary decisions, as it is evident that institutional weaknesses interfere with the ability of these institutions to ensure effective economic governance.

2) Establishment and maintaining close monitoring of expenditure developments. As the goal of BiH fiscal policy should be expenditure consolidation and restructuring, a clear restriction on growth of overall expenditures and expenditure reduction targets should be established, along with the mechanism that will ensure that extra expenditures are financed either through other expenditure cuts, or an increase in revenue.

In order to facilitate improvements and achieve coherence and consistency of the BiH fiscal policy, i.e. to create a “single fiscal space”, it is essential to have adequate information on current processes and practices.

As the major setback over the last 2 years happened in relation to the formulation and adoption of the state budget, it is priority that the cost of government is analysed in an informed manner. Information required for the informed discussion includes an overview of the institutions at the state level, their expenditure levels and expenditure efficiency, as well as the short- and medium-term outlook in terms of functions and institutions that may need to be established to facilitate certain activities/processes, including the EU and NATO accession/membership, the requirements under the Stabilisation and Association Agreement (such as the State Aid Authority), Energy Treaty and the Transport Treaty. In order to identify possible overlaps, discussion regarding cost of entity governments should be a part of the overall picture. Brcko expenditure accounts for very little of the total general government spending.

  1. DESCRIPTION OF THE ASSIGNMENT

Global objective

The ultimate objective of the process to which this assignment will contribute, is to achieve coherence and consistency of the BiH fiscal policy, i.e. to create a “single fiscal space” and to bring the public finances on a sustainable medium-term path. This process is not presuming any preferred mechanism or a set up ex ante, but tends to be a facilitating mechanism that would produce optimal fiscal policy.

Specific objective(s)

In order to have an informed discussion regarding improvements of fiscal policy and potential reforms required in that direction, detailed information on the level and composition of spending is required. The specific objective of this assignment is to carry out a comparative analysis of general government expenditures for BiH against similar data for other countries.

Requested services

Two weeks are foreseen for the initial information gathering work in Bosnia and Herzegovina and further 2 weeks are planned for the compilation work and drafting of the inception report (first draft of the study). The work on the study should start at the beginning of May, so as to have some initial results to be presented towards the end of May 2012 that should answer the following questions:

1) State level:

a) What institutions exist and what administrative functions do they perform (i.e. foreign affairs, foreign trade, etc.)?

b) How much do they spend?

c) Is this efficient in terms of staffing and expenditures – i.e. benchmarking against selected EU member states and potential and candidate countries

d) What are the short- and medium-term requirements for the establishment of new institutions (stemming from the Stabilisation and Association Agreement, EU and NATO accession, Energy Community Treaty, etc.)

e) What are the additional costs required for these institutions? (i.e., expenditure estimates based on experiences of benchmark country/countries)

Further missions foresee data gathering and desk work for compilation and finalisation of the study. In addition to the above, the study on the cost of government should also provide the following:

2) Entities and Brcko District:

a) What institutions exist and what main functions do they perform?

b) How much do they spend and is this efficient?

c) How reliable the reporting mechanism in the FBiH is, between the central level and the cantons?

3) Consolidated general government (GFS 2001 definition, i.e. all levels, latest available year):

a) Functional classification in line COFOG 2-digit level of details (if only GFS data is available, it would need to be reclassified);

b) Benchmarking against EU member states and potential and candidate countries

c) Determine their relative efficiency

The analysis should include legislation governing budgetary processes, i.e. provisions regarding temporary financing.

The comprehensive final report (the study) should be prepared no later than end-August 2012.

Required outputs

Expected outcome is the study with an overview of functions at the state and entity, and general government levels, along with the associated expenditures, benchmarked against relevant comparator countries.

The study should include estimated expenditures for the processes that will happen in the short- and medium-term (EU and NATO accession/membership, the requirements under the Stabilisation and Association Agreement, Energy Treaty and the Transport Treaty).

Based on these findings, a relevant menu of broad policy recommendations aimed at expenditure consolidation and restructuring – along with the required legislative interventions – shall be provided at the end of the study.

The study will answer the questions listed under the requested services and be illustrated with appropriated charts and tables. In support of the conclusions, specific cases and comparisons can be highlighted appropriately (in textboxes). It should be kept in mind that the study is aimed for wider circulation and presentation to both domestic and international stakeholders.

The proposed legislative interventions required for expenditure consolidation and restructuring should be provided as a separate annex.

  1. EXPERTS PROFILE  or EXPERTISE REQUIRED

Two senior and two junior experts will be required with estimated input in man/days per expert group listed below.

  1. LOCATION AND DURATION

Starting period: The assignment is expected to start immediately after the conclusion of the specific contract (foreseen for mid-April 2012) and end within 5 months.

  1. REPORTING

Content

An inception report is expected within four weeks of commencement that will provide an overview of the administrative functions performed by the state of BiH and produce preliminary figures to indicate their costs and analyse them against comparable costs of benchmark countries.

The final report expected under this assignment is the study that will indicate: 1. an overview of the main administrative functions at the state, Entity levels and Brcko District, along with the associated expenditures and benchmarked against relevant comparator countries; 2. an overview of the general government expenditures (COFOG, latest available year) including estimated expenditures for the processes that will happen in the medium-term; 3. the study will contain broad policy recommendations aimed at expenditure consolidation and restructuring along with the required legislative interventions.

The contractor is expected to submit monthly updates to the Programme Manager reporting on the meetings held, persons met, progress in the preparation of the study as well as report on any problems encountered during implementation and suggestions for overcoming them.

Language

The study shall be in English. Reimbursable costs can be used to translate it into one of the local languages.

Submission/comments timing

The first draft of the inception report shall be submitted within 4 weeks of the start of the assignment. The contracting authority will provide comments within 2 weeks of receipt of the draft.

Monthly updates are to be sent electronically in the first week of a month for the previous month. No comments or approvals are deemed necessary.

The first draft of the final report shall be submitted at least 4 weeks before the end of the assignment. The contracting authority will provide comments within 2 weeks of receipt of the draft.

Number of report(s) copies

Ten (10) bound hard copies in English and the local language shall be submitted at the end of the contract. A CD with the report and background material will be part of the final output.

6. ADMINISTRATIVE INFORMATION

–          No interviews are foreseen for experts

–          No subcontracting of services is foreseen

–          The language of the specific contract will be English

–          A succinct methodology (not more than 2-3 pages) describing how the task will be undertaken is expected to be submitted part of the offer

–          Translation of the final report is authorised under ‘Reimbursable’. Other items that can be charged under reimbursable costs are: up to 3 international travel per expert, per diems, up to three local (inter-city) trips per expert to Banja Luka and Brcko, interpretation services (except when they are included in fee rates as per the Guidelines, i.e. when the selected expert is fluent in the local language).
